States did not begin legalizing cannabis for medical use until the late 1990s, and as recently as 2012, recreational cannabis use was illegal in all 50 states. Now 33 states and the District of Columbia (the capital) allow the use of cannabis for medical purposes, adult recreational use, or both. As of January 2019, 10 states and metropolitan states have legalized recreational cannabis for adult use. Seven of these states (Alaska, California, Colorado, Massachusetts, Nevada, Oregon, and Washington State) have retail establishments that sell cannabis and collect state and local taxes, and two other states, Maine and Michigan, are in the process of regulating and licensing its legal markets.

Changing public attitudes and current political momentum suggest that more countries are likely to seek the legalization and taxation of cannabis in the near future. While much of the political debate surrounding cannabis legalization rightly focuses on potential health effects and criminal justice, legalization also has revenue implications for state and local governments that choose to tax legal cannabis purchases. This report examines the issues surrounding the design and implementation of cannabis taxes at the state and local level, and takes a closer look at the performance of cannabis tax revenues in the states where taxable sales take place.

There are several options to consider when taxing legal cannabis sales. States can include cannabis in their general sales tax rules, impose a special tax on hemp and hemp-containing products, or pursue both approaches simultaneously.

Expanding state and local sales tax bases to include cannabis should be straightforward in most cases: the general sales tax rate can simply be applied to the total price of a cannabis or cannabis-containing product.

But an effective cannabis tax policy must go beyond simply changing existing sales tax rules to include the product. Special excise taxes can mitigate the negative impact of cannabis use by discouraging consumption and raising revenues that can be used to offset the potential social costs of legalization and social costs prior to criminalization. [1] In other words, the tax treatment of legal cannabis should be similar to that of tobacco and alcohol, both of which have excise taxes at the federal, state, and sometimes local levels.

The following discussion examines some of the advantages and disadvantages of various forms of selective taxation and concludes that a tax based on the inflation and weight index should be an important component of any state cannabis tax system.
